Gold Advances as Fed Holds Rates Amid Middle East Inflation Risks
The US Federal Reserve kept interest rates unchanged in its latest policy meeting. This decision came despite rising inflationary risks stemming from the Middle East conflict, leading to a rally in gold prices.
The U.S. Federal Reserve decided to hold its benchmark interest rate steady in the target range of 3.50% to 3.75% following its meeting that concluded on July 29, 2026. This move, which defied some market expectations for a rate hike, immediately triggered a notable rally in gold prices. Gold, often considered a safe-haven asset, attracted investor interest due to the Fed's decision to pause rate hikes and the potential for geopolitical tensions in the Middle East to fuel inflationary pressures.
The Federal Open Market Committee (FOMC) did not reach a unanimous decision, with the vote to keep rates unchanged coming in at 9-3. Three committee members dissented, favoring a 25-basis-point rate hike, underscoring the persistent hawkish sentiment within the committee. Following the announcement, spot gold initially jumped by around $40, gaining more than 1% on the day to trade between $4,073.60 and $4,079.60 per ounce. Market participants viewed the Fed's decision as a 'relief rally,' especially given that expectations for a rate hike had significantly increased in recent weeks.
The Federal Reserve's decision to maintain current interest rates boosted gold's appeal, particularly for a non-yielding asset. While higher interest rates typically increase the opportunity cost of holding gold, a pause in hikes reduces this cost, making bullion more attractive. Furthermore, escalating conflicts in the Middle East, which have driven up oil prices and amplified energy-driven inflation risks, bolstered demand for gold as an inflation hedge. A slight easing in the U.S. dollar after the rate decision also made gold more affordable for international buyers.
The Fed's statement noted that economic activity is expanding at a solid pace despite elevated uncertainty, partly attributed to the conflict in the Middle East. It highlighted strong productivity growth and capital investment, consistent job gains, and an unchanged unemployment rate. However, inflation remains elevated relative to the Committee's 2 percent goal, partly reflecting supply shocks in certain sectors, including energy. Fed Chair Kevin Warsh refrained from providing explicit forward guidance on future monetary policy, indicating that the central bank would remain data-dependent.
Analysts and market expectations suggest that the growing number of hawkish dissents within the Fed could heighten pressure for rate hikes in upcoming meetings. Markets are currently pricing in additional rate increases for late 2026 and into 2027. The ongoing tensions in the Middle East and volatility in oil prices continue to cloud the inflation outlook, necessitating the Fed's sustained commitment to price stability. This scenario will keep the gold market sensitive to both geopolitical risks and evolving monetary policy signals.
