Despite Rising Yields, Focus Remains on Favorite AI and Retail Stocks

Global markets are grappling with a sharp surge in government bond yields, prompting investors to reassess their appetite for risk assets. Notably, US Treasury yields have climbed to multi-decade highs, creating significant tension across markets. This trend is attributed to a confluence of factors including inflation concerns, expanding government deficits, and substantial corporate borrowing for artificial intelligence infrastructure investments.

In the United States, the 10-year Treasury yield surpassed 4.7% and the 30-year yield exceeded 5.3%, reaching levels not seen since 2007. Long-term yields also tested multi-year highs in major economies such as Germany, France, Japan, and the United Kingdom. This ascent is influenced by uncertainties surrounding the Federal Reserve's evolving policy framework under new Chair Kevin Warsh, and rising inflation expectations fueled by increased energy prices following the Iran war. While the US Treasury's decision to increase buybacks of longer-term bonds provided temporary relief, the overall upward trend persists.

This rise in bond yields has exerted considerable pressure on valuations, particularly for growth-oriented technology and AI stocks. As AI companies heavily borrow for infrastructure investments, higher borrowing costs negatively impact their profitability. Analysts note that the AI sector has become more sensitive to interest rates as its funding shifts from free cash flow to debt financing. Some strategists even warn of a potential 15-20% decline in the S&P 500 index if 10-year yields approach the 5% mark.

However, despite these challenging market conditions, some investors and analysts are inclined to maintain their positions in specific AI and retail stocks. Institutions like Morgan Stanley suggest that higher interest rates are fostering discipline in the market, guiding investors towards companies with clearer paths to profitability. In the AI sector, alongside giants like Alphabet (GOOGL), Microsoft (MSFT), Oracle (ORCL), Amazon (AMZN), and Meta Platforms (META), selected companies with high profitability potential and strong cash flows are gaining prominence. The retail sector presents a mixed picture; while some major retailers like Walmart (WMT) have seen disappointing sales expectations, value-focused retailers such as Ross Stores (ROST) and BJ's Wholesale (BJ) have reported better-than-expected results.

These developments coincide with a period where the US is expected to issue approximately $2 trillion in net securities in fiscal year 2026, and government debt has surpassed the size of the US economy. Growing budget deficits are intensifying pressure on the Fed's monetary policy, while uncertainties stemming from global supply chain disruptions and geopolitical conflicts are increasing the fragility of the financial system. Investors are striving to understand the role of higher interest rates in this complex environment, as they encourage disciplined borrowing and spending, which can help allocate capital more efficiently across the economy.

Going forward, the market's trajectory will be determined by whether bond yields stabilize and the Fed's resolve in combating inflation. Analysts emphasize the importance of being selective in stock picking in the current environment, favoring companies with quality cash flows and diversified exposure. While conviction in the long-term growth potential of the AI sector remains strong, investors are expected to approach with more realistic expectations given short-term volatility and valuation pressures.
